# Indexed universal life (IUL) explained: caps, floors, costs, and risks

Indexed universal life (IUL) is permanent life insurance with a cash value account that earns interest linked to a stock index, within limits. A cap limits the upside and a floor, often 0%, limits index losses. Charges still apply. Returns are not guaranteed, and IUL is not an investment in the market.

01

## Life insurance first

IUL is a life insurance policy with a cash value account. It is not a stock or a fund.

02

## Cap and floor

The cap limits credited interest in good years. The floor, often 0%, limits index losses in bad years.

03

## Costs still apply

Monthly insurance and policy charges come out of the account even in flat years.

04

## Not guaranteed

Caps and participation rates can change. Illustrations show assumptions, not promises.

05

## Ask for the details

Request the in-force costs, guaranteed values, and the worst case before you buy.

Indexed universal life, or IUL, gets strong opinions. Some people praise it. Some people warn against it. This guide tries to be fair. It explains how IUL works, what it costs, what can go wrong, and who it may suit. It does not predict or promise any return.

Epic Life Group is an independent agency, not a carrier. Its licensed agents sell IUL among other products. Coverage, rates, and eligibility depend on the carrier, age, health, and state. This guide is not tax, legal, or investment advice.

## What is indexed universal life insurance?

IUL is a type of permanent life insurance. It pays a death benefit and also has a cash value account. The account earns interest based on how a stock index performs, such as the S&P 500, within limits set by the insurer. You are not buying stocks.

NAIC groups IUL with cash value life insurance, which lasts as long as you need it and includes savings features. You may be able to access money from the policy while you are alive. Our pages on [indexed universal life](https://epicline.preview.multisites.ai/life-insurance/indexed-universal-life) and the glossary entry [indexed universal life (IUL)](https://epicline.preview.multisites.ai/glossary/indexed-universal-life) give more background.

## How does an IUL credit interest?

An IUL credits interest by applying a formula to the index’s change over a period, often one year. The insurer then adds that interest to your cash value. If the index fell, the credit is usually zero, not negative.

Three main terms shape the result.

Term

What it means

Effect

Cap

The maximum interest credited for the period

Limits the upside

Participation rate

The share of index gain that counts

Lowers the credit if under 100%

Floor

The minimum credit, often 0%

Limits index losses

Spread or margin (some products)

A percentage subtracted from the index gain

Lowers the credit

FINRA defines a cap rate as an upper limit on your ability to participate in the index’s upside. It defines a participation rate as setting your return to a specified percentage of the index’s return. For example, FINRA says an 80 percent participation rate would give you 80 cents on each dollar of index gain. FINRA writes that definition for indexed annuities, and the same crediting ideas apply to IUL.

### A simple example, with made-up numbers

This example is only to show the math. It is not a forecast. Say the index rises 12% in a year, your participation rate is 80%, and the cap is 9%. The participated gain is 9.6%. That is above the cap, so the credit is 9%. If the index falls 10% and the floor is 0%, the credit is 0%.

Many policies are not that simple. Some use monthly caps, averaging, or different index choices. Ask for a one-page explanation of the exact method.

## What does an IUL cost?

An IUL has several charges, and they come out of the cash value account. The main ones are the cost of insurance, policy fees, and charges tied to riders. Some policies also have premium loads and surrender charges.

- **Cost of insurance.** This pays for the death benefit. It generally rises with age.
- **Administrative and policy charges.** These are fees to run the contract.
- **Rider charges.** Optional features can add cost.
- **Surrender charges.** Many policies charge a fee if you give up the policy in the first years.

Because charges come out monthly, the cash value can shrink in flat or down years, even with a 0% floor. The floor only protects against negative index credits. It does not stop charges.

Ask the agent for the insurer’s guaranteed charges and the current charges. Read the [surrender charge](https://epicline.preview.multisites.ai/glossary/surrender-charge) and [cash value](https://epicline.preview.multisites.ai/glossary/cash-value) entries.

## What are the risks of IUL?

The main risks are lower-than-expected credits, rising costs, underfunding, and loans that grow. Know them before you buy.

1. **Caps and participation rates can change.** They are often not guaranteed. A lower cap lowers future credits.
2. **Illustrations are assumptions.** They show a hypothetical path. Real results can be lower.
3. **Policy lapse.** If the account cannot cover charges, the policy can end unless you add money.
4. **Loans reduce value.** Loans lower the death benefit and cash value, and interest can build.
5. **Complexity.** Many moving parts make it hard to compare policies.
6. **Surrender charges.** Leaving early can cost money.
7. **Insurer risk.** Guarantees depend on the insurer’s ability to pay.

## What is an IUL illustration, and how should I read it?

An illustration is a projection of policy values based on assumed index returns and current charges. It is not a guarantee. Illustration rules aim to make this clearer, and many illustrations show a guaranteed column and a non-guaranteed column.

When you review one, ask these questions.

- What annual return does the illustration assume? Is it reasonable compared with the cap?
- What does the guaranteed column show? What if charges rise?
- What premium is assumed, and for how many years?
- What happens if I pay less than the illustrated premium?
- When are surrender charges, and how much?
- What happens to the policy if I take loans?

If an agent shows only the best case, ask for the worst case in writing.

## How do IUL loans and withdrawals work?

IUL loans let you borrow against cash value, and the loan reduces the death benefit if unpaid. NAIC notes that unpaid policy loans plus interest are subtracted from the death benefit, so your family may receive less than the face amount.

Tax treatment can be complex. A lapse with an outstanding loan can create a tax bill. This guide does not give tax advice. Talk to a tax professional before you rely on loans. Learn more in the glossary entry [policy loan](https://epicline.preview.multisites.ai/glossary/policy-loan).

## How does IUL compare with term, whole life, and investing?

IUL sits between term and whole life in many ways, and it is not a pure investment. The table shows the trade-offs in general terms.

## Who might IUL fit, and who might it not fit?

IUL may fit people who want lasting coverage, can fund it steadily, and understand the moving parts. It may not fit people who need simple, low-cost coverage or cannot commit to a long funding plan.

May be worth a look if

May be a poor fit if

You want permanent coverage and can pay steady premiums

You need coverage for a set time only

You understand caps, charges, and loans

You want a guaranteed return

You already maxed other options and want a life insurance product

You may need to cancel in the early years

You will review the policy each year

You want a simple, hands-off product

If your main goal is final expenses, a small whole life policy is usually simpler. See [final expense insurance cost](https://epicline.preview.multisites.ai/guides/final-expense-insurance-cost).

## What questions should I ask before I buy IUL?

Ask for answers in writing and take your time. Good questions are short and direct.

1. What are the current cap, participation rate, and floor? Are they guaranteed?
2. What are the guaranteed minimums?
3. What are all the charges, now and at guarantee?
4. What are the surrender charges, year by year?
5. What premium keeps the policy in force to age 90 or 100 under guaranteed assumptions?
6. What happens to the policy if I take a loan?
7. How is the agent paid? Does that affect the recommendation?
8. Can I see a comparison with a term or whole life policy?

Check the [free look period](https://epicline.preview.multisites.ai/glossary/free-look-period) so you can review the policy after delivery.

## How does the cost of insurance change over time?

The cost of insurance usually rises as you age, because the chance of a claim rises. In an IUL, that charge comes out of the cash value each month. In early years, the cash value may be enough to cover it. In later years, the charge can be large.

This matters because a policy that looks fine at age 45 may need more money at age 75. If credits are weaker than the illustration assumed, the cash value can fall faster than expected. You may then need to pay more to keep the policy in force.

Ask for an “in-force illustration” each year. It shows the current value and a projection based on today’s terms. Compare it with the original. If the gap is growing, talk to your agent early. Waiting until the policy is near lapse leaves fewer choices.

### Are there different ways to fund an IUL?

Yes. Some people pay the minimum needed to keep the policy going. Others pay more to build cash value faster. A higher funding level can build more cash, but it also costs more each month and may have limits set by tax rules. A tax professional can explain how those rules apply to you.

Whichever way you choose, write down your plan. A simple plan helps you know when to review the policy.

## Frequently asked questions

### What is indexed universal life insurance?

IUL is permanent life insurance with a cash value account. Interest credited to the account is based on the change in an index such as the S&P 500, subject to caps, participation rates, and a floor. You do not own the index. The insurer holds the assets and credits interest by formula.

### What is an IUL cap?

A cap is the maximum interest the policy can credit for a crediting period, no matter how high the index rises. If the index rises more than the cap, you receive the cap. Caps are usually not guaranteed and the insurer can change them, which can lower future credits.

### What is a floor in an IUL?

A floor is the minimum interest credited for a period, often 0%. If the index falls, the floor means no negative index credit. It does not stop policy charges, so the account value can still shrink in flat or down years. Confirm the floor in your contract.

### Is IUL a good investment?

IUL is life insurance with a savings feature, not a pure investment. For some people, the death benefit and flexibility fit. For others, a simpler policy or an investment account is a better fit. Costs, caps, and funding level matter. Speak with a licensed professional and a tax or financial adviser.

### Can an IUL policy lapse?

Yes. If cash value is too low to cover monthly charges, the policy can lapse unless you pay more. Weak index credits, lower caps, loans, or underfunding raise that risk. A lapse can end coverage and may create a tax bill. Ask for guaranteed-assumption illustrations.

### Are IUL policy loans risky?

They can be. Loans reduce the death benefit and cash value, interest may accrue, and a large unpaid loan can cause a lapse. Loan terms vary by policy. Tax results can be complex. Ask a tax professional before you rely on loans.

### Who might not be a good fit for IUL?

People who need low-cost coverage for a set time may do better with term life. People who cannot commit to steady premiums, or want a guaranteed return, may prefer whole life or other options. If you are unsure, compare IUL with at least one other approach before buying.
