# Indexed universal life insurance: how it works, what can go wrong, and who it fits

Indexed universal life is permanent life insurance with a cash value account that earns interest linked to a market index, such as the S&P 500, without direct investment in the market. Caps limit gains and a floor limits losses. Costs, changing rates, and loan risks mean illustrations are projections, not promises.

01

## Permanent coverage, flexible

IUL is a type of universal life. Premiums and death benefit can often be adjusted within limits.

02

## Linked to an index, not invested

Your cash value is credited interest based on an index. You do not own shares or fund units.

03

## Caps, floors, participation

A cap limits your credit. A participation rate gives you a share of the index gain. A floor, often 0 percent, limits loss from the index.

04

## Costs reduce cash value

Charges for insurance and fees come out of the account. In weak years the policy can underperform.

05

## Illustrations are not guarantees

Sales illustrations assume a rate of credit. Actual results can be lower, and the policy can lapse.

## What is indexed universal life insurance?

Indexed universal life (IUL) is a form of permanent life insurance. You pay premiums into a policy that has a cash value account. The insurer credits interest to that account using a formula tied to an index, such as the S&P 500. You do not invest directly in the index. The [NAIC](https://content.naic.org/insurance-topics/life-insurance) describes universal life as permanent coverage that pairs insurance with an interest-earning cash account, with indexed versions tying returns to an index.

Epic Life Group is an independent agency, not an insurer. Our agents compare products across carriers by phone. We make no promise of returns, and no one should.

## How does an IUL policy work?

Each month the insurer takes charges from the account: the cost of insurance, policy fees, and any rider costs. What remains stays in the account and earns credits.

Term

Plain meaning

Index credit

Interest added to your account based on index performance

Cap

The most the policy credits in one period

Floor

The lowest credit in a period, often 0 percent

Participation rate

The share of the index gain that is credited

Spread or margin

An amount subtracted from the index gain before crediting

Cost of insurance

A monthly charge for the death benefit, which rises with age

Caps, participation rates, and spreads are usually not locked for life. The insurer can often change them within limits stated in the contract. Read the “guaranteed” section carefully.

A floor of 0 percent protects against index losses in a period. It does not protect against the policy charges, which continue. In a flat year, the account can still shrink.

## Who is IUL a good fit for?

IUL is not a starter product. It may fit someone who:

- Wants permanent coverage and can fund it steadily.
- Understands the costs and the role of caps and floors.
- Has already used other tax-advantaged choices and has talked to a tax professional.
- Accepts that results vary and can pay extra premium in weak years.

## Who should look elsewhere?

- Anyone who needs the most coverage at the lowest cost. Term fits better.
- Seniors who mainly want a funeral fund. [Final expense](https://epicline.preview.multisites.ai/life-insurance/final-expense) is simpler.
- People who might stop paying in a few years. Early surrender can be costly.
- Anyone who is being told an IUL beats a 401(k) in all cases. Neither is right for everyone, and the comparison depends on fees, taxes, and employer match. Talk to a tax or financial professional.

## What are the main risks?

1. Illustrations assume a credited rate. Real credits can be lower, and caps can fall.
2. The cost of insurance rises as you age.
3. Underfunding or heavy loans can cause the policy to lapse.
4. Early surrender can cost you. Ask for the surrender charge schedule.
5. Loan interest accrues. An unpaid loan reduces the death benefit.
6. A lapse with a loan can create a taxable gain. See [IRS Publication 525](https://www.irs.gov/publications/p525) for how surrenders are treated, and ask a tax professional about your case.

## How do I compare IUL carriers?

1. Ask for the guaranteed illustration, then one at a lower assumed rate.
2. Compare caps, participation rates, and spreads, and what the contract lets the carrier change.
3. Compare the surrender charge period and amount.
4. Compare loan terms and rates.
5. Check how many index strategies are offered and their charges.
6. Look at the carrier’s financial strength and complaint record with your state insurance department.

## What should I ask an agent?

- What is guaranteed, and what is only projected?
- What happens if the index credits only the floor for several years?
- How much premium keeps the policy alive to age 90 or 100 at the lowest assumed rate?
- What are all fees and charges, and which can change?
- How do loans work, and what happens on lapse?
- What is the free look period? States give at least 10 days in many cases, per [South Carolina’s insurance department](https://online.doi.sc.gov/Eng/Public/Faqs/lifefaq.aspx).
- Why IUL instead of term, whole life, or other choices for my goal?

## Frequently asked questions

### What is indexed universal life insurance?

It is permanent life insurance with a flexible premium and a cash value account. The insurer credits interest based on the performance of an index, within limits such as a cap, a participation rate, or a spread. The NAIC notes that indexed versions of universal life tie returns to an index. Your money is not in the market.

### Is IUL a good investment?

It is life insurance first. It can suit some people who want permanent coverage with a floor on index crediting, and who understand the costs. It is a poor fit for those who need low cost or want simple investing. Ask for the guaranteed column of the illustration and compare it with other choices.

### What are caps, floors, and participation rates?

A cap is the most the policy will credit in a period. A floor is the lowest credit, often zero. A participation rate is the share of the index gain credited. For example, a 70 percent rate on a 10 percent index gain credits 7 percent. Insurers can often change caps and rates over time.

### Can an IUL policy lapse?

Yes. If the cash value cannot cover the monthly cost of insurance and charges, the policy can lapse unless you pay more. Heavy loans, low credited interest, and rising costs make this more likely. Ask for an illustration at a lower credited rate to see what a poor stretch would do.

### Are IUL loans tax-free?

Policy loans are often not taxed as income while the policy stays in force. If the policy lapses with an outstanding loan, part of it can become taxable. Rules depend on how the policy is structured and your tax situation. Talk to a tax professional before you rely on loans.

### Is IUL a scam?

IUL is a legal, regulated product from licensed insurers. Some sales pitches overstate it, such as claims of market gains with no downside or tax-free retirement for everyone. Judge the policy by its contract, its guaranteed values, and the agent's honesty. Walk away from anyone who will not show you the guaranteed numbers.
